<p dir="ltr">The networks consolidation agreement between <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a>(NYSE:<a>CEL</a>; TASE:<a>CEL</a>) and <a href="https://www.golantelecom.co.il/web/" target="new">Golan Telecom Ltd.</a> is in trouble, with the Ministry of Communications demanding changes in it. The Ministry sent a letter to the two companies last Thursday notifying them that the agreement did not conform to its policy document concerning consolidation of networks, and the company would therefore have to make changes in their agreement.</p>
<p dir="ltr">This is the second time that the Ministry of Communications has intervened in an agreement that runs counter to its policy. The agreement between the two companies attempted to meet the Ministry&#8217;s requirements, but the Ministry apparently did not accept the fact that the venture releases Golan Telecom from the obligations imposed on it as part of its selection in the 3G tender when it entered the market, and focuses excessively on the 4G network. The Ministry of Communications is demanding that the networks consolidation agreement between the companies prove that Golan Telecom is bearing the burden of the investments required of it for the 3G network, as well as the 4G network.</p>
<p dir="ltr">Like <a href="http://www.hotmobile.co.il/" target="new">HOT Mobile Ltd.</a>, Golan Telecom undertook to set up a 3G network as part of winning the frequencies tender in 2011, when it entered the market. For various reasons, the companies had a great deal of difficulty in meeting the obligation to set up the network, but in general, the Ministry of Communications also realized that at the current time, this task could not be accomplished, due to the difficulty in establishing sites.</p>

<p dir="ltr">Outgoing Minister of Communications Gilad Erdan initiated the constriction and consolidation of networks, aimed at making it possible to establish only three networks in Israel, with ownership divided among the operators. In other words, Golan Telecom and Hot Mobile will have to convert the investment in 3G that they undertook into investment in 4G in the form of a joint network owned in equal shares together with the veteran operators.</p>
<p dir="ltr">In practice, the agreement that released the two new companies from their obligation to set up a 3G network is very generous to them; it enables them to substantially reduce the investment required of them, and to convert it to into a generous and broad consolidation agreement with the veteran operators.</p>
<p dir="ltr">The agreement between Hot Mobile and<a href="http://orange.co.il/" target="new">Partner Communications Ltd.</a> (Nasdaq:<a>PTNR</a>; TASE: <a>PTNR</a>) is very close to gaining approval, but it turns out that the Ministry of Communications believes that the agreement between Golan Telecom and Cellcom needs changes, because in the Ministry&#8217;s opinion, the agreement does not really convert Golan Telecom&#8217;s 3G investment into a joint 4G network, and the Ministry is therefore demanded that the agreement be revised to take this into account.</p>
<p dir="ltr">Keep in mind that the main complaint against Golan Telecom is that the company is in effect becoming a virtual operator on the Cellcom network, and that the Ministry of Communications is thereby releasing Golan Telecom from the obligations imposed on it as a full cellular operator that maintains and operates a network. The chief criticism of the Ministry is that it is allowing Golan Telecom to plow into the market without the burden of investment and setting a network, with all the resulting consequences, thereby enabling the company to sell cellular services at such low prices and imperil the veteran companies.</p>

<p dir="ltr">Telecommunications company <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) saw a 7.2% fall in revenue in 2014, to NIS 4.7 billion, but its annual net profit rose 22.9%, to NIS 354 million. At the end of 2014, Cellcom had 2.967 million mobile subscribers, 125 thousand fewer than a year earlier.</p>
<p dir="ltr">In the fourth quarter of 2014, Cellcom&#8217;s revenue fell 5.7% in comparison with the corresponding quarter of 2013, to NIS 1.14 billion, and the company&#8217;s net profit fell 46.1%, to NIS 55 million.</p>

<p dir="ltr">Cellcom&#8217;s share price is currently up strongly, by 3.99%, on the Tel Aviv Stock Exchange.</p>
<p dir="ltr">Cellcom will not distribute a dividend for the fourth quarter. &#8220;The company&#8217;s board of directors decided not to distribute a dividend for the fourth quarter of 2014, given the continued intensified competition in the market and its adverse effect on the company&#8217;s revenues and in order to further strengthen the company&#8217;s balance sheet,&#8221; Cellcom&#8217;s announcement said.</p>
<p dir="ltr">Cellcom CEO Nir Sztern said, &#8220;Even in this year of intense competition in the cellular market, Cellcom group continues to present good financial results, demonstrated by a free cash flow of approximately NIS 1.2 billion, net income of NIS 354 million and an increase in revenue from sales of end user equipment. We continue to take cost-efficiency measures in order to adjust our cost structure in response to heightened competition level in the market. The efficiency measures we implemented following the merger with Netvision have led to savings at an annual run rate of approximately NIS 850 million.</p>
<p dir="ltr">&#8220;We are pleased with the successful launch of &#8220;Cellcom tv&#8221; and expect to conclude the first quarter of 2015 with more than 20 thousand customers. During 2014 we prepared to create new growth engines for the group, and we expect 2015 will be marked by growth in the operation in the fixed-line market. The combination of &#8220;Cellcom tv&#8221; with the opening of the fixed-line market to competition through the wholesale market, presents an opportunity for growth in revenues, among others, through marketing triple packages at attractive prices.</p>
<p dir="ltr">&#8220;The aggressive price competition in the cellular market continued to lead to erosion in revenues and to a high costumer turnover. Still, the company managed to recruit a record number of subscribers, so that the company&#8217;s cellular subscriber base eroded this year by 4.0% only, alongside an increase in its subscriber base in the fixed-line fields.</p>
<p dir="ltr">&#8220;Recently, we successfully completed the negotiations for a collective employment agreement with the employees&#8217; representatives and proved that it is possible to reach understandings, that put the employees&#8217; benefit alongside the company&#8217;s benefit&#8221;</p>

<p dir="ltr">Moblie operator Cellcom Israel Ltd. (NYSE:CEL; TASE:CEL), the Cellcom worker’s committee, and the Histadrut (General Federation of Labor in Israel) reached a historic collective agreement today. This is the second agreement to be signed in the mobile sector (the first was signed by Pelephone Communications Ltd.), and it includes many clauses that improve the position of the company’s workers, increase their wages, and allow them to share in profits.</p>
<p dir="ltr">The sides said that in a manner unprecedented in the mobile sector, the collective agreement includes the workers sharing in the company’s profits. 12.5% of any amount above NIS 400 million annual operating profit will be transferred to the workers on a quarterly basis, in the form of a profit-sharing bonus. The cost of the agreement to Cellcom is NIS 200 million.</p>
<p>&nbsp;</p>
<p dir="ltr">The agreement does not detail how many Cellcom workers will be fired as part of the streamlining process that the company is planning to implement, and it appears that the number fired will be decided in cooperation with the workers’ committee and the Histadrut. It is reasonable to assume that, due to the rising competition in the mobile sector, Cellcom’s workforce, like those at the other companies, will be reduced significantly.</p>
<p dir="ltr">Already in the first year of the agreement, the company’s minimum wage will be 5% higher than the legal minimum wage. In every year covered by the agreement, the minimum wage will rise by an additional percentage point, on top of the rise in the legal minimum wage that is to be carried out in three stages.</p>
<p dir="ltr">The agreement further states that the workers will receive an annual raise on a differential basis. In the first year of the agreement, there will be an average rise of 3.14% for workers who have been at the company for 18 months, based on a table that factors in seniority and salary. In the second and third years of the agreement, an average raise of 3% of the fixed annual salary will be given; 1.25% of the rise will be fixed, and the rest variable based on performance.</p>
<p dir="ltr">The workers will also receive a signing bonus, and already in the first month following the signing of the agreement, they will receive a one-time bonus calculated based on how long they have been with the company.</p>

<p dir="ltr">After the shockwaves in Israel&#8217;s mobile phone market caused by intensified competition and the subsequent collapse in the share prices of <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) and <a href="http://orange.co.il/" target="new">Partner Communications Ltd.</a> (Nasdaq: <a>PTNR</a>; TASE: <a>PTNR</a>), UBS analyst Roni Biran sees some upside in the share prices of the country&#8217;s veteran mobile carriers.</p>
<p dir="ltr">Biran keeps the rating for both companies at &#8220;Neutral&#8221; and has revised down his target prices for Cellcom and Partner to NIS 24.50 and NIS 15.00 respectively, above yesterday&#8217;s closing prices of NIS 21.36 and NIS 13.10.</p>

<p dir="ltr">In his report, &#8220;Israeli wireless: over competition resonates&#8221; Biran writes, &#8220;Golan&#8217;s latest move into the business segment coupled with the recent round of aggressive price cuts and XFone 018 entry as the 6th LTE operator, have elevated investors&#8217; anxiety over mobile trends and structural issues.&#8221;</p>
<p dir="ltr">&#8220;EBITDA erosion could continue as the market remains overly crowded and mobile potentially becomes secondary to broader fixed-line considerations. On the other hand, we see plenty of upside should current dynamics and market structure prove unsustainable and a possible shift to net loss improves backdrop for M&amp;A. We expect more clarity on market direction in the second half of 2015.&#8221;</p>

<p dir="ltr">Two days after the results of the 4G cellular tender were published, and two and half weeks after <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) entered the television market, setting a chain reaction in the cellular market, the decline in the share prices of <a href="http://orange.co.il/" target="new">Partner Communications Ltd.</a> (Nasdaq: <a>PTNR</a>; TASE: <a>PTNR</a>) and Cellcom has reached nearly 40% of their value at the start of the year.</p>
<p dir="ltr">Senior communications market and capital market sources are painting a very gloomy picture, following the dramatic developments in the cellular market, and saying that the extreme response, as reflected in the plunging share prices, is an overreaction.</p>

<p dir="ltr">A senior communications source told &#8220;Globes,&#8221; &#8220;Partner acquired Mobile 012 for NIS 1.5 billion in 2010, and now all of Partner is worth only NIS 2 billion. It&#8217;s understandable that investors are worried that their profits will continue to fall in the coming year, creating a situation in which the companies will have to decide how to continue servicing their debt. That will be the turning point, because it&#8217;s clear to everyone that something will happen, and this situation cannot continue. The problem is also that there is no Minister of Communications, and won’t be one until at least June, so you can&#8217;t expect the regulator to step in and prevent a collapse.&#8221;</p>
<p dir="ltr">Other market sources believe that the declarations by the Ministry of Communications that it does not intend to allow mergers in the sector in the coming year will further exacerbate the investors&#8217; anxiety. It appears that the price war in the market will last to the bitter end, which will of course threaten the veteran companies.</p>
<p dir="ltr">In the middle of all this, the Ministry of Communications is introducing another player into the cellular market Xfone, which bought frequencies in the tender. The result is additional pressure on prices, because it is clear that Xfone will have to make a splash with its price; the guarantee that it deposited in the tender depends on its ability to acquire market share.</p>
<p dir="ltr">&#8220;Unless it gains a market share according to the formula set by the Ministry of Communications, Xfone won&#8217;t be able to regain its NIS 17 million guarantee. That means that they have poured more oil on the fire,&#8221; senior market sources said.</p>

<p dir="ltr">The upheaval in the local cellular market is continuing, and the value of the veteran companies is still falling. The shares of <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) and <a href="http://orange.co.il/" target="new">Partner Communications Ltd.</a> (Nasdaq:<a>PTNR</a>; TASE: <a>PTNR</a>) fell 7% and 5% today, respectively, after falling 31% and 30%, respectively, since the beginning of the year, preceded by declines of 29% and 37%, respectively in 2014.</p>
<p dir="ltr">The plunge in the Cellcom share has led controlling shareholder<a href="http://www.dic.co.il/" target="new">Discount Investment Corporation</a> (TASE: <a>DISI</a>) (45.2%), controlled by the <a href="http://www.idb.co.il/" target="new">IDB Development Corporation Ltd.</a> (TASE:<a>IDBD</a>) (whose controlling shareholders are Eduardo Elsztain and Moti Ben-Moshe), to warn of a possible write-down in its upcoming financial reports and issue a profit warning. At the end of last week, Discount Investment announced, &#8220;The market value of Discount Investments&#8217; investment in Cellcom has fallen significantly in recent months, and competition in the cellular market in Israel has intensified.&#8221;</p>
<p dir="ltr">Discount Investment added that it would consider a decrease in the goodwill value of its investment in Cellcom; it will conduct a similar assessment for its investment in <a href="http://www.shufersal.co.il/" target="new">Shufersal Ltd.</a> (TASE:<a>SAE</a>). No other financial particulars were disclosed about the possible write-down. Discount Investments&#8217; third quarter financial reports assigned a NIS 2.6 billion goodwill value to Cellcom and an NIS 877 million goodwill value to Shufersal.</p>
<p dir="ltr">Cellcom, which last Thursday announced its plan to raise NIS 430 million in additional debt, has increased the size of its planned financing round. S&amp;P Maalot today published its rating for the Cellcom&#8217;s expanded bond issue up to NIS 580 million. The rating itself was unchanged at A+. According to Maalot&#8217;s economists, Cellcom plans to expand its Series H bonds by up to NIS 425 million (instead of NIS 300 million), and its Series I bonds (by up to NIS 155 million (instead of NIS 130 million). Both bond series fall due for payment in 2018.</p>
<p dir="ltr">Partner is also working on a restructuring of its debt. Controlled by the Saban group, the company today announced it had contracted an agreement with a banking institution for two immediate loans totaling NIS 200 million.</p>
<p dir="ltr">The first loan of NIS 120 million is for six years, unlinked, at 3.17% annual interest. The principal will be repaid in 12 quarterly installments starting in the fourth year. The second loan of NIS 80 million is for six years, unlinked, at 2.75% annual interest. The principal will be repaid in 22 quarterly installments starting in October 2015. Neither loan is secured with collateral.</p>

<p dir="ltr">Partner received NIS 200 million in bank loans only a few weeks ago, and arranged for two future loans of the same amount from institutions in 2017.</p>
<p dir="ltr"><strong>Raising money when possible</strong></p>
<p dir="ltr">Cellcom is raising cash now to recycle debts because it is able to do so, and because it does not know what will happen in the future, capital market sources believe, following the company&#8217;s announcement of its planned bond issue, and the warning it gave last week that competition in the cellular market was intensifying.</p>
<p dir="ltr">2015 has started with a bang in the cellular market. Cellcom, which has launched new television services, finds itself under powerful attack in its core business, following bargain campaigns by its competitors that have pushed cellular prices down to a new low. The bargains by <a href="https://www.golantelecom.co.il/web/" target="new">Golan Telecom Ltd.</a>, <a href="http://www.hotmobile.co.il/" target="new">HOT Mobile Ltd.</a>, and 012 cellular (Partner&#8217;s cheap brand) are putting the prices of cellular packages in the NIS 15-40 a month range. Since the average per subscriber revenue is currently about NIS 70, the veteran cellular companies fear a wave of contract re-openings by large business customers, leading to a steep fall in revenue. Such a development is liable to pose a challenge to the companies.</p>
<p dir="ltr">It should also be kept in mind that the cellular companies are in the midst of building 4G networks that require additional investment (Cellcom will have to invest tens of millions of shekels in the purchase of content).</p>
<p dir="ltr">Investors in the market, who see the price war in the sector and the 4G cellular frequencies tender that enabled an additional player (Hezi Bezalel) to enter the cellular market, are concerned that his entry will further intensify the competition. At the same time, they realize that mergers in the sector will not be allowed over the coming year, and believe the regulators when they say that they will not allow them. This means that the stiff competition will continue, and it is entirely possible and reasonable that one of the veteran companies will find it difficult to repay its debts.</p>

<p dir="ltr">The response of <a href="http://www.hot.net.il/" target="new">Hot Telecommunication Systems Ltd.</a> (TASE:<a>HOT.B1</a>) to the <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.&#8217;s</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) entry into the television market has led Cellcom to file a complaint against HOT with the Antitrust Authority and the Ministry of Communications.</p>
<p dir="ltr">Sources inform &#8220;Globes&#8221; that following the bargain offered by <a href="http://www.hotmobile.co.il/" target="new">HOT Mobile Ltd.</a> of two cellular lines for NIS 40, plus provision of Internet (a bargain for couples), Cellcom filed a strong complaint, demanding that HOT Mobile&#8217;s bargain be halted, which it said was aimed at disrupting its entry into the television market.</p>

<p dir="ltr">Cellcom entered the television market two weeks ago, and HOT Mobile offered its bargain for couples the same day. HOT Mobile&#8217;s campaign came as a surprise, even though Cellcom had taken into account such a scenario.</p>
<p dir="ltr">In its complaint, Cellcom showed why the couples bargain was a money loser from the beginning, and its sole purpose was therefore to detract from Cellcom&#8217;s core cellular activity. Cellcom sought to demonstrate to the Antitrust Authority that HOT Mobile&#8217;s campaign was an abuse of its monopoly power in the television market.</p>
<p dir="ltr">The couples bargain price includes VAT, meaning that a rough calculation gives a price of NIS 16.90 per line, while each such line adds to the cost that HOT Mobile is paying to Partner for the use of its network and to its regular costs, and the cost of the Internet provider adds a further NIS 20 a month. It therefore emerges in any reasonable calculation that HOT Mobile is selling lines at a loss, and its sole purpose is to damage Cellcom&#8217;s cellular business and deliver a message that competition in the television market will intensify the competition in the cellular market.</p>
<p dir="ltr">Cellcom is attempting to convince the Antitrust Authority that HOT Mobile has adopted this improper policy because Cellcom dared to enter the television market and square off against the duopoly of HOT and satellite company <a href="http://www.yes.co.il/YesAbout_English.aspx" target="new">DBS Satellite Services (1998) Ltd.</a> (YES). Cellcom also emphasized that HOT Mobile&#8217;s bargain came on the same day that Cellcom launched its television services, showing that HOT had planned its measure in advance, and instead of lowering its television prices, had cut its prices for cellular services. This response, which includes an extensive advertising campaign, cannot be devised in a single day, and it is therefore obviously the result of planning designed to halt Cellcom in its tracks, and deliver messages already in the opening stage of competition.</p>
<p dir="ltr">One important question that the Antitrust Authority and the Ministry of Communications will have to assess is the fate of the structural separation applying to HOT when the company is using its cellular subsidiary to weaken its television competitors. Under the terms of its license, HOT Mobile is obligated to operate as a separate company, and its response indicates that it is operating as a communications group using its entire arsenal, in contravention of its license.</p>
<p dir="ltr">HOT Mobile said in response, &#8220;HOT Mobile challenged the market, and will challenge the market, with no connection to Cellcom&#8217;s measure. We regret the inconvenience caused for Cellcom by the couples campaign. Cellcom should realize that it is in a competitive market, and will operate on the same playing field as everyone else, instead of turning to the Antitrust Authority director general with baseless assertions. Cellcom&#8217;s attempt to prevent consumer competition brings us back to the days of limited competition between the veteran players, which is regrettable.&#8221;</p>

<p dir="ltr"><a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) and <a href="https://www.golantelecom.co.il/web/" target="new">Golan Telecom Ltd.</a>have asked Minister of Communications Gilad Erdan and Minister of Finance Yair Lapid to be allowed to compete together in the 4G frequency tender, sources inform “Globes.&#8221; Cellcom and Golan are protesting that the terms of the 4G tender required them to compete separately, even though the two companies have a network-sharing agreement.</p>

<p dir="ltr">Cellcom and Golan’s request comes after the companies submitted their comments on the terms of the tender, and prior to final decisions being made. According to the current terms, the companies must enter separately, and they may not coordinate their positions, though the Ministry of Communications knows that the two companies have a network sharing agreement.</p>
<p dir="ltr">Because the companies must hold 20 MHz per network, a situation arises where they will be forced to pay much more separately. What is ultimately likely to happen is that they will be forced to return frequencies that they don’t need at all.</p>
<p dir="ltr">Prior approval of the submission of joint bids will create certainty, which will allow the companies to plan how many frequencies they need, and will create relevant competition with the other participants as well. The companies claim that if they will need to return extra frequencies (because each carrier may not have more than 20 MHz), and what will happen is that there will be repeat competition over the extra frequencies that are returned. This will harm the tender participants who did not win, because they will then be forced to pay higher rates than those who won in the tender, as the number of frequencies will be limited.</p>
<p dir="ltr">Because of the unreasonable nature of the terms, the companies believe that the matter will not pass the judicial test, and have asked that they be given the option of meeting the ministers in order to explain the importance of the matter to them.</p>
<p dir="ltr">The tender is expected to be held in November-December of this year.</p>

<p dir="ltr">Mobile operator <a href="http://www.cellcom.co.il/" target="new">Cellcom Israel Ltd.</a> (NYSE:<a>CEL</a>; TASE:<a>CEL</a>) reported higher profit on lower revenue in its financial results for the second quarter of 2014.</p>

<p dir="ltr">Revenue for the second quarter of 2014 totaled NIS 1.158 billion ($337 million) down 6.3% from NIS 1.236 billion ($359.5 million) in the corresponding quarter of 2013. However, net profit for the second quarter of 2014 totaled NIS 79 million ($23 million) (NIS 0.79 or $0.23 per share) up 18% from NIS 67 million ($19.5 million) in the corresponding quarter of 2013. The company will not pay a dividend.</p>
<p dir="ltr">Cellcom CEO Nir Sztern, said, &#8220;This quarter was characterized by focusing on increasing equipment sales, including tablets, and the company presents a 15.8% increase in equipment revenues compared with the previous quarter.&#8221;</p>
<p dir="ltr">He added, &#8220;As compared with the second quarter of last year, the company continues to present an improvement in net income and in profitability as a percent of revenues resulting from a successful implementation of its strategy to strengthen its position as a communications group while focusing on efficiency measures.&#8221;</p>
<p dir="ltr">&#8220;Sztern continued, &#8220;As part of the efficiency measures this quarter, we launched, together with the employees representing labor union, a voluntary retirement plan for employees, in which approximately 380 employees have retired. The Group recorded a one-time expense in the amount of NIS 39 million for the cost of this plan. The savings in payroll expenses will be seen as early as the third quarter this year.&#8221;</p>
<p dir="ltr">On 4G he said, &#8220;We are very pleased with the launch of the 4G network. Our LTE network is already operating in wide areas with hundreds of operational sites as part of the current operation approval provided by the Ministry of Communications and allows our customers a taste of the next generation surfing experience. Additionally, we continue with a fast deployment of our 4.5G network supporting LTE Advanced technology, which will provide Cellcom Israel&#8217;s customers internet surfing with a very high speed, subject to receiving additional frequencies and regulatory approvals.&#8221;</p>
<p dir="ltr">Along with the current operations, we are in the middle of extensive preparations towards the launch of television services over the internet, an alternative for the traditional television services through cable or satellite. The company has entered agreements for the procurement of equipment, content and ancillary services and is making preparations in the areas of customer service, sales and operating towards this launch.&#8221;</p>
